The whole thing turns on one fact that banks are not in a rush to explain interest rates and that they mean two different things depending on which number you\u2019re looking at and mixing them up is how borrowers overpay. It\u2019s built to look small, for example on a $20,000 loan at a 5% flat rate over four years, the interest is simply $20,000 x 5% x 4, which is $4,000 total, giving a monthly payment of $20,000 plus $4,000 divided by 48 so $500 a month.<\/p><p><a href=\"\/insights\/whats-effective-interest-rate-in-personal-loans\/\">The Effective Interest Rate (EIR) is the number that actually matters<\/a>. It shows the true annual cost because it accounts for you handing the money back bit by bit and it folds in processing and admin fees. Since you don\u2019t have to use the full $20,000 for 4 years, the real cost as a percentage sits higher than the flat rate.<\/p><p>The rule of thumb I want every borrower to remember is the EIR usually runs about 2 times the flat rate. A 3% flat rate is roughly 5.5 to 6% EIR. A 13% EIR tells me the pricing isn\u2019t the sharpest available or something in the profile such as income, tenure or existing facilities is nudging it up.<\/p><p>If that 13% is a flat rate then the EIR behind it could sit well into the low to mid 20s%. For someone with excellent credit that\u2019s expensive and it\u2019s a clear signal to walk and compare.<\/p><p>So before you judge the offer, ask the lender if that\u2019s the flat rate or the EIR?
